Do you need to announce which of the four abilities you choose at the beginning of the challenge phase or can you decide which one you choose when it suits you? e.g. after someone initiates a power challenge and you decide to defend it by using Varamyr's cat trait.

Reading the card itself should really answer this for you. The ability is a reaction the the phase beginning. Which is exactly when you must trigger the ability. And that’s when you decide what it does. If you do not trigger it at the beginning he gains nothing.

You need to announce at the beginning, when it initiates.

Once initiated, players must resolve as much of each aspect of the effect as they are able, unless the effect uses the word “may.” (RRp7)
